US Dollar Holds Near Two-Month High as Fed Rate Bets Build

The US dollar began the week close to a two-month high as investors increased their focus on inflation, energy prices and the possibility of further Federal Reserve tightening.

The dollar's strength comes as renewed US-Iran tensions push oil prices higher, potentially creating another source of inflationary pressure for the US economy. At the same time, investors are preparing for a series of important economic releases that could influence expectations for the Federal Reserve's next policy decisions.

Dollar Remains Firm as Oil Prices Rise

The Dollar Index was around 101.15 on Monday and was on track for a 1.7% gain in September, which would make it the strongest monthly performance since June, according to Reuters.

The euro and British pound both weakened modestly against the dollar, while the greenback remained supported by elevated Treasury yields and expectations for additional interest-rate increases.

The latest strength reflects a combination of factors rather than one isolated economic release.

US economic activity has remained relatively resilient, while geopolitical developments have pushed energy prices higher. Together, these factors are encouraging investors to reassess the potential path for inflation and interest rates.

Fed Expectations Become More Important

The Federal Reserve's September rate decision has shifted the focus toward what comes next.

According to Reuters, markets were pricing around a 65% probability of another Fed rate hike at the central bank's next meeting at the end of October, based on CME Group's FedWatch tool.

Those expectations remain sensitive to incoming economic data.

If inflation proves more persistent than expected, markets could price additional tightening. Conversely, weaker economic activity or softer inflation could reduce the need for further rate increases.

This makes upcoming economic releases particularly important for currency markets.

PCE Inflation and Jobs Data in Focus

Two of the most closely watched US indicators this week will be the PCE inflation report and non-farm payrolls.

The PCE report is especially important because it provides one of the Federal Reserve's preferred measures of inflation. A stronger-than-expected reading could reinforce concerns that price pressures remain persistent.

The employment report will provide another important signal regarding the strength of the US economy.

If both inflation and employment data remain firm, investors could maintain expectations for additional rate increases. If the data weakens materially, the market could begin reassessing the current hawkish outlook.

Treasury Yields Support the Dollar

Bond markets are also playing a major role in the dollar's latest move.

Higher Treasury yields increase the potential return available from US fixed-income assets, which can support demand for the US dollar.

Reuters reported that elevated long-term Treasury yields have helped underpin the currency as investors reassess the inflation and interest-rate outlook.

This relationship is particularly important for forex traders because changes in yield differentials can influence capital flows between economies.

Yen Faces Renewed Pressure

The Japanese yen was trading around 157.7 per dollar on Monday, down approximately 0.3%, according to Reuters.

The yen remains sensitive to the difference between US and Japanese interest rates.

Recent discussions between Japanese Finance Minister Satsuki Katayama and US Treasury Secretary Scott Bessent reaffirmed concerns about yen undervaluation, but the currency continues to face pressure while US yields remain elevated.

For USD/JPY traders, the next major drivers are likely to include US inflation data, Treasury yields and expectations surrounding future Bank of Japan policy.

Australian Dollar Also in Focus

The Australian dollar was slightly weaker at around $0.7017 on Monday as markets looked ahead to the Reserve Bank of Australia's policy decision.

Reuters reported that the RBA is expected to raise rates by 25 basis points to 4.60% on Tuesday, potentially taking rates to a near 15-year high.

The decision could create additional volatility in AUD/USD, particularly if the RBA's guidance differs from current market expectations.

A Data-Driven Week for FX Markets

Currency markets are entering a week where economic data could quickly change the interest-rate narrative.

The main events include:

  1. US PCE inflation data
  2. US non-farm payrolls
  3. China manufacturing and services data
  4. Japan inflation data
  5. Eurozone inflation data
  6. The Reserve Bank of Australia's policy decision
  7. Additional central-bank commentary

Each release has the potential to affect bond yields, currency valuations and expectations for future monetary policy.

What Could Drive the Dollar Next?

The dollar's recent strength reflects a combination of resilient US economic conditions, elevated Treasury yields and growing expectations for further Fed tightening.

However, the outlook is not fixed.

A significant decline in inflation could weaken rate-hike expectations and reduce support for the dollar. Conversely, persistent inflation—particularly if energy prices remain elevated—could strengthen the case for tighter monetary policy.

For investors and traders, the key issue is therefore not simply whether the dollar is strong today. The more important question is whether incoming economic data can sustain the interest-rate expectations currently supporting the currency.

Until those signals become clearer, the US dollar may remain highly sensitive to inflation data, Treasury yields, oil prices and Federal Reserve communication.
